I checked this setting for the avatar (and another image field) and can confirm that Parameters > Image Limits is set to "Normal CB Default" for both of them.

Are you sure the user uploading is a normal registered user and not a moderator? I don't know what else to suggest. This is working perfectly fine in my tests and even on our own site just today.

Note gallery images don't have approval so if they're selecting from the gallery it won't require your approval. As for the notification ensure your user within CB > User Management is set to receive notifications.
