That should've worked fine. Please see the below for substitution usage. Please ensure you're supplying it to the layout parameter of the avatar field.

Hello Kyle,
I am supplying this in the Profile value layout area of a check box field i created. Then i positioned it to show on the potrait tab same as the Avatar field. Only that this would show when the user makes his avatar pic Private.I have already updated to 2.0.7

Your layout substitution should be on the avatar field and not on the checkbox. Please see my original suggestion where it's already setup to handle such usage.

Hello Kyle,
This hides the Avatar image of all users even if their privacy level is set to Public. And has no affect on when the avatar display is set to be private.

That's why there are 2 substitution if checks. One handles the default image display and the other handles rendering the normal avatar display. Please review my reply carefully below.

I know this usage works as I just recently helped another user setup gender based default images. So the profile view layout of the avatar field can absolutely be used in this manner. It's possible your issue could be the substitution if not matching as expected.
